Stocks Rallied Yesterday but Stretched Valuations Say Hedge Now

Yesterday started cautiously, then gained momentum through the day. The VIX, Wall Street's fear gauge, fell from 19.2 in the morning to 18.3 at midday and closed at 18.4. That drop signals calming fear, but it also makes protective put options cheap right now. Valuations remain elevated. Stock prices relative to earnings ranked higher than 75 out of every 100 months since 2006. That leaves little cushion if this week's earnings or economic data disappoint. The chip sector was the day's standout winner. The SMH semiconductor fund rose 2.7%. NVIDIA drove that move, gaining around 2.4%. Still, SMH sits 19.4% below its 52-week high, so this was a bounce, not a full recovery. Energy was the other bright spot. XOP, an oil and gas exploration fund, sat just 0.9% below its 52-week high. The whole energy sector gained 2.6%, the strongest single-sector move of the day. Geopolitical supply concerns kept oil prices supported. Natural gas also held firm. FCG, a natural gas fund, gained 1.0% and traded just 1.8% below its 52-week high, showing the strongest relative strength among watchlist names. Regional banks were quieter. KRE rose only 0.4% and remains 7.2% below its 52-week high. A 10-year Treasury yield holding above 5.0% would support bank lending margins. Watch that 10-year yield closely. At 4.96% midday, any move back toward 5.1% would pressure both stocks and bonds. The bottom line for your money: yesterday's rally improved the mood, but valuations are still stretched. Use the cheap VIX to add downside protection before major earnings reports arrive this week.
